What is Section 263A and does it apply to Shopify sellers?

Section 263A — the Uniform Capitalization (UNICAP) rules — requires certain businesses to capitalize indirect costs associated with the production or acquisition of inventory into the cost of that inventory, rather than deducting those costs in the current year. Indirect costs subject to UNICAP include storage, handling, purchasing overhead, and certain administrative costs allocated to inventory management. For businesses subject to the rules, UNICAP increases the basis of inventory and defers the associated deductions until the inventory is sold.

The small business taxpayer exception, significantly expanded by the Tax Cuts and Jobs Act of 2017, exempts businesses below an inflation-adjusted gross receipts threshold from the Section 263A requirements. Businesses below this threshold may use the cash method of accounting even if they maintain inventory, and they are not required to apply UNICAP to their inventory costs. Most individual Shopify sellers — particularly those in the early and middle growth stages — fall below the threshold and are exempt from the UNICAP rules.

For sellers who are below the threshold and exempt from UNICAP, the practical implication is that storage costs, handling costs, and similar indirect inventory-related expenses can be deducted currently rather than capitalized. This simplifies bookkeeping considerably. Sellers who grow to the point where they approach the gross receipts threshold should revisit the UNICAP analysis with a CPA, because the transition from exempt to non-exempt status requires changes to accounting method (via Form 3115) and can have significant cash-flow implications for inventory-heavy businesses.
