Business Structure Comparison
What is the difference between a sole proprietor and an S-corp for creators?
A sole proprietor reports business income and expenses on Schedule C, and all net profit is subject to self-employment tax (15.3% up to the Social Security wage base) plus income tax. The total self-employment and income tax burden falls on 100% of the net profit. This is the default structure for creators who have not formed a separate business entity.
An S-corporation is a pass-through entity that allows the creator to split income between two categories: a W-2 salary paid to themselves as an employee of the corporation, and an owner distribution paid from the corporation's remaining profits. The salary is subject to payroll taxes (Social Security and Medicare), equivalent to self-employment tax. The distribution is not subject to payroll taxes. The tax savings come from the portion of profit classified as a distribution — that amount escapes the 15.3% payroll tax entirely, subject only to income tax.
The tradeoff is compliance cost. An S-corp requires running payroll (with regular pay stubs, payroll tax deposits, and quarterly payroll returns), filing a corporate tax return on Form 1120-S, issuing W-2 forms annually, and in most states filing additional state corporate returns. The IRS requires that shareholder-employees receive reasonable compensation — a salary that reflects the market rate for the services they perform. Artificially low salaries set to maximize distributions are a documented audit trigger. Tax professionals typically examine the S-corp election when consistent net self-employment income reaches roughly $80,000 to $100,000 annually, though the break-even point varies by state, by payroll service cost, and by the complexity of the creator's income.
